Discuss the likely benefits of mergers for firms such as Microsoft. (15 marks)

Paragraph 1

1. One benefit of a merger for firms like Microsoft is that it could achieve greater economies of scale.
2. Microsoft merging with Minecraft is an example of horizontal integration as both firms were in the same industry (gaming) and at a similar stage of production.
3. Economies of scale occur when firms are able to reduce their average costs when they increase output.
4. One example of this is through bulk buying.
5. As Microsoft increases its output or sales, it can save money by bulk buying materials for packaging as it is selling both its existing games, as well as Minecraft.
6. Additionally, it can save money on marketing as both Minecraft and Microsoft no longer need a separate marketing team.

Evaluation

1. However, Microsoft may suffer if their diseconomies of scale outweigh their economies of scale.
2. Diseconomies of scale occur when firms long-run average costs increase as output increases.
3. This might be caused by co-ordination issues. If productivity was to fall, managers would find it hard to identify the cause since it could be from a number of departments from both Microsoft or Minecraft.

Paragraph 2

1. Another benefit of a merger with firms like Microsoft is rationalisation, which is the process of reorganising business operations to save costs.
2. For example, when Microsoft merges with a firm like Minecraft, it can cut duplicate staff roles such as Minecraft's HR team.
3. Additionally, Microsoft underwent a vertical integration with Activision, a game designer. This is another opportunity for them to save costs.
4. The diagram shows that Microsoft can reduce their costs at all levels of output by reducing the margins they are paying for a game designer.
5. This leads to lower costs, higher output, and higher supernormal profits.

Evaluation

1. However, Microsoft may initially struggle as staff know that they are less important and less valued after a merger.
2. This leads to a lower labour productivity, which is the output per worker per hour.
3. As a result, Microsoft may suffer from higher costs, which would in fact lead to lower output and lower profits.
